Utkarsh Small Finance Bank: Navigating Q3 FY26 with Strategic Recalibration
Utkarsh Small Finance Bank Limited recently unveiled its performance for the third quarter of Fiscal Year 2026, a period characterized by strategic recalibration amidst an evolving operating environment. The bank reported a net loss of INR 375 crore for the quarter, primarily influenced by lingering legacy stress and elevated credit costs. Despite these challenges, management emphasized a deliberate shift towards stability, quality, and resilience, rather than short-term growth, laying a robust foundation for future expansion.
The bank's Gross Loan Portfolio experienced a 3.9% year-on-year reduction, largely due to a conscious contraction in the Joint Liability Group (JLG) portfolio, which declined by approximately 16% during the quarter. This move was a strategic decision aimed at strengthening collections and moderating risk in response to regulatory transitions under MFIN Guardrail 2.0 and elevated overdue accounts. However, this recalibration allowed other segments to shine. The Micro Banking Business Loan (MBBL) portfolio demonstrated strong performance, growing by an impressive 80% year-on-year and 38% quarter-on-quarter, now constituting 19% of the Micro Banking Loan Book. This segment, targeting graduated JLG customers with proven repayment discipline, exhibited superior asset quality and collection efficiency, indicating significant headroom for future growth.
Beyond microfinance, the non-JLG lending business maintained healthy momentum, expanding by 28% year-on-year and 8% quarter-on-quarter. MSME loans grew by 24% year-on-year to INR 4,275 crore, supported by the newly launched Micro LAP segment with an attractive disbursement yield of around 18%. Housing loans also saw a 13% year-on-year growth to INR 965 crore. The bank's strategic pivot towards secured assets is evident, with secured lending now comprising 50% of the overall loan book, up from 41% a year ago. This structural shift is expected to lead to a fundamentally stronger bank with less cyclicality in credit costs. The CE and CV segment, while contracting by 3% year-on-year, saw an improvement in disbursement yield, rising from 12.5% in Q3FY25 to 12.8% in Q3FY26, with a notable increase in the share of used vehicles in disbursements.
Strengthening Operations and Capital Base
Operational discipline has been a key focus, with the bank expanding its collection workforce to nearly 1,300 by December 2025 and operationalizing a centralized call center for overdue accounts. These measures, coupled with training programs for frontline staff, have led to an improved X-bucket collection efficiency of 99.1% in Q3FY26. On the liabilities front, the bank delivered 5% year-on-year growth in total deposits, driven by strong traction in retail term deposits (24% YoY) and CASA deposits (16% YoY). The CASA + Retail Term Deposits ratio improved to 82% from 70% a year ago, reflecting a conscious effort to reduce reliance on bulk deposits and build a granular, low-cost deposit franchise. The bank also launched NRI services, which have shown encouraging traction.
Despite the net loss, the Capital Adequacy Ratio remained strong at 20.1% as of December 31, 2025, comfortably above the regulatory threshold. A successful rights issue of INR 950 crore in November 2025 further strengthened the Tier 1 capital base, underscoring investor confidence in the bank's long-term strategy. The bank is also progressing with its 'Utkarsh 2.0 Technology Transformation Project,' which is already delivering benefits in automation, productivity, and risk control. This project includes digital underwriting to avoid lending to over-leveraged borrowers and 360-degree control parameter mapping to strengthen monitoring across the credit cycle.
Strategic Outlook and Future Growth
Looking ahead, Utkarsh Small Finance Bank is shaping FY26 as a year of strategic recalibration, prioritizing operational efficiency, disciplined execution, and organizational agility. For the next 2 to 3 years, the bank targets a loan book growth of 25% to 30%, with secured lending comprising more than 50% of the portfolio. By the end of FY28, the bank aims to maintain a Net Interest Margin (NIM) of around 8.5% and deliver a Return on Equity (ROE) of about 15%. The cost-to-income ratio is projected to significantly decrease from 110% to around 75% in FY27 and further to 57% in FY28. The bank also anticipates good growth in its AUM in Q4 FY26 and Q1 FY27 across all segments, including JLG.
The bank's commitment to risk diversification is further highlighted by its registration with CGFMU for credit guarantee coverage on eligible JLG and MBBL portfolios, effective from January 17, 2025. This initiative will derisk exposure and support portfolio stability, with approximately 50% of the microfinance book covered by Q3FY26 disbursements. Management has also tightened underwriting and reduced exposure to riskier segments, focusing on calibrated disbursement and improved borrower discipline under new guardrails. These measures are expected to moderate MFI stress and improve asset quality from Q4 onwards.
Utkarsh Small Finance Bank's Q3 FY26 performance reflects a period of conscious strategic recalibration. By prioritizing portfolio quality, strengthening its capital base, and enhancing operational efficiencies through digital transformation, the bank is positioning itself for sustainable growth and improved profitability in the coming years. The focus on a diversified, secured lending portfolio and a granular deposit franchise underscores its commitment to long-term value creation for all stakeholders.
